The Yield Curve and Predicting Recessions

چکیده

The slope of the Treasury yield curve has often been cited as a leading economic indicator, with inversion of the curve being thought of as a harbinger of a recession. In this paper, I consider a number of probit models using the yield curve to forecast recessions. Models that use both the level of the federal funds rate and the term spread give better insample fit, and better out-of-sample predictive performance, than models with the term spread alone. There is some evidence that controlling for a term premium proxy as well may also help. I discuss the implications of the current shape of the yield curve in the light of these results, and report results of some tests for structural stability and an evaluation of out-of-sample predictive performance. Does the Term Structure Predict Recessions? the International Evidence

Following Estrella and Hardouvelis (1991) and Estrella and Mishkin (1995a, b), we study the ability of the term structure to predict recessions in eight countries. The results are fourfold. First, the yield curve provides information about the likelihood of future recessions in all countries. Second, term spreads are useful for predicting recessions as much as two years ahead. Third, while Germ...

Why Does the Yield Curve Predict Economic Activity?

There is a significant amount of empirical evidence to suggest that the yield curve is useful for forecasting inflation, recessions, and possibly even the growth rate of real output. This essay considers the theoretical reasons why the yield curve may have these predictive properties. It is found that the essential reason why the yield curve predicts inflation and recessions is that it, through...

Predicting U.S. Recessions: Financial Variables as Leading Indicators

This paper examines the out-of-sample performance of various financial variables as predictors of U.S. recessions. Series such as interest rates and spreads, stock prices, and monetary aggregates are evaluated individually and in comparison with other financial and nonfinancial indicators. The analysis focuses on out-of-sample performance from one to eight quarters ahead. Results show that stoc...

Predicting Real Growth Using the Yield Curve

The yield curve, which plots the yield of Treasury bonds against their maturity, is one of the most closely watched financial indicators.1 Many market observers carefully track the yield curve’s shape, which is typically upward sloping and somewhat convex. At times, however, it becomes flat or slopes downward (“inverts,” in Wall Street parlance), configurations that many business economists, fi...

Predicting a Recession: Evidence from the Yield Curve in the Presence of Structural Breaks

A probit model is used to examine the stability of the predictive content of the term structure in forecasting U.S. recessions. In particular, we compare forecasts of a recession under different assumptions regarding the presence of a structural break. We find strong evidence of the existence of a structural break in the U.S. economy, but there is considerable uncertainty about its exact locati...
